Research basis: September 2026. The debt-to-equity ratio looks deceptively simple. Put debt on top, equity on the bottom, divide one by the other, and you get a neat number that appears to tell you whether a company is conservatively financed or dangerously leveraged.
The problem is that the ratio is only as good as the definitions you feed into it. Do you use total liabilities or interest-bearing debt? Book equity or market value? Gross debt or net debt? What happens when equity is unusually low because of buybacks, accumulated losses or accounting write-downs? A company can look highly leveraged without being close to financial distress, while another can look modestly levered despite carrying a debt load that becomes dangerous the moment earnings weaken.
This guide treats debt-to-equity not as a rule-of-thumb score, but as the starting point for a full leverage analysis. The goal is to answer the question investors actually care about: can this capital structure survive a bad year without forcing management to destroy shareholder value?
The formula: what debt-to-equity actually measures
The basic formula is:
Debt-to-equity ratio = total debt / shareholders’ equity.
The U.S. Securities and Exchange Commission explains the broader version using total liabilities divided by shareholders’ equity. Both numbers are available from the balance sheet. In practice, analysts often use interest-bearing debt rather than every liability because trade payables, deferred revenue and other operating liabilities behave differently from bank loans and bonds.
Suppose a hypothetical company has $600 million of interest-bearing debt and $400 million of shareholders’ equity. Its debt-to-equity ratio is 1.5x. That means there are $1.50 of debt for every $1.00 of book equity.
That is a description of capital structure. It is not yet a verdict on risk.

Why book equity can make the ratio misleading
Shareholders’ equity is an accounting residual: assets minus liabilities. IFRS defines equity as the residual interest in assets after deducting liabilities. That sounds straightforward, but book equity can move for reasons that have little to do with a company’s current ability to pay its bills.
Large share repurchases reduce equity. Goodwill write-downs can reduce equity. Accumulated historical losses can reduce equity. A mature company that has generated enormous cash for decades may have a small book-equity base even though its cash flows are stable and debt is manageable.
This means a high debt-to-equity ratio can sometimes be the result of a small denominator rather than an extreme debt burden. The correct response is not to ignore the ratio, but to ask why equity is low.
Total liabilities or financial debt?
Different sources use different definitions, and that difference matters. Total liabilities include operating items such as accounts payable and some deferred obligations. Interest-bearing debt usually focuses on borrowings that create explicit financing costs.
For a manufacturing company, using financial debt can be more useful when the question is refinancing risk. For a bank, however, the entire balance sheet operates differently: deposits and other liabilities are part of the business model, so a conventional industrial debt-to-equity ratio is often not the right analytical tool.
That is the first industry lesson: never compare debt-to-equity mechanically across sectors with fundamentally different balance-sheet economics.
What is a good debt-to-equity ratio?
There is no universal threshold. The SEC explicitly notes that desirable financial ratios vary by industry. A utility with regulated cash flows can often carry more leverage than a cyclical retailer. A subscription software company with net cash may require very little debt. A real-estate business naturally operates with substantial financing because assets are long-lived and often debt-funded.
Instead of asking “is 1.5x good?”, ask four better questions:
- How stable are the company’s cash flows?
- How much interest does the debt cost?
- When does the debt mature?
- How much cash or committed liquidity is available?
A ratio without those answers is just a label.
Debt-to-equity versus net debt to EBITDA
Debt-to-equity compares financing claims. Net debt to EBITDA compares debt with a rough measure of operating earning power. The second ratio often becomes more informative when equity is distorted by buybacks or accounting history.
Imagine two hypothetical companies, both with $1 billion of debt. Company A has $500 million of book equity and $400 million of EBITDA. Company B also has $500 million of book equity but only $120 million of EBITDA. Both have debt-to-equity of 2.0x. Yet A has debt equal to 2.5x EBITDA while B is above 8x. The capital structures look identical through one lens and radically different through another.
This is why leverage should always be triangulated.
Debt-to-equity versus interest coverage
Interest coverage asks whether operating profit can comfortably cover interest expense. A simple version is:
Interest coverage = EBIT / interest expense.
A company can have high debt-to-equity and still enjoy strong interest coverage if debt is cheap and earnings are stable. Conversely, a company with moderate debt-to-equity can become vulnerable if borrowing costs reset higher or operating income collapses.
Interest coverage is therefore the bridge between a static balance-sheet ratio and the ongoing cash burden of leverage.
The hidden role of interest rates
Debt risk changes when interest rates change. Fixed-rate debt locked in for ten years behaves very differently from floating-rate debt or a large maturity that must be refinanced next year.
Consider a purely illustrative company with $800 million of debt. At a 3% average coupon, annual interest is $24 million. At 7%, the same debt burden costs $56 million. Nothing about the debt-to-equity ratio changed, but the economic pressure more than doubled.
That is why investors should read the debt maturity schedule, not just the balance-sheet total.
When a low debt-to-equity ratio is not automatically good
Low leverage can mean financial strength. It can also mean management is underusing a safe balance sheet, especially when the company has stable cash flows and attractive reinvestment opportunities.
A company with no debt but weak returns on capital may still be a poor investment. Debt-to-equity measures financing risk, not business quality. It should never substitute for analysis of margins, free cash flow, competitive position or valuation.
That distinction matters because investors often treat “low debt” as a quality badge. It is only one component of quality.
When a high debt-to-equity ratio becomes dangerous
Leverage becomes dangerous when several weaknesses overlap:
- cash flows are cyclical or declining;
- interest coverage is thin;
- maturities are concentrated in the near term;
- liquidity is limited;
- assets are difficult to sell without large discounts;
- management continues aggressive dividends or buybacks despite stress;
- covenants restrict financial flexibility.
In that situation, leverage can turn an ordinary earnings downturn into a shareholder crisis.
The key mechanism is forced financing. If debt must be repaid while cash flow is weak, management may need to issue equity at a depressed share price, sell valuable assets, cut strategic investment or accept expensive refinancing. Those are the moments when balance-sheet risk becomes permanent dilution or lost future growth.
How buybacks can inflate debt-to-equity
Share repurchases reduce cash and reduce shareholders’ equity. If they are financed with debt, the numerator rises while the denominator falls. Debt-to-equity can therefore deteriorate quickly even if operating performance is unchanged.
This is not necessarily bad. A company may rationally repurchase deeply undervalued shares using modest leverage. But the accounting effect means investors should separate why the ratio changed from the fact that it changed.
A rising ratio caused by a sensible buyback program is different from a rising ratio caused by operating losses and emergency borrowing.
Why negative equity breaks the ratio
If book equity becomes negative, debt-to-equity becomes mathematically awkward and economically hard to interpret. A negative denominator does not mean the company has “negative leverage.” It means book liabilities exceed book assets under accounting measurement.
At that point, use other measures: net debt to EBITDA, free cash flow to debt, interest coverage, liquidity and maturity analysis.
This is a broader principle in financial analysis: when a denominator loses economic meaning, stop using the ratio just because a data terminal still prints it.
Operating leases and other quasi-debt claims
Modern financial statements can include lease liabilities and other contractual obligations that behave economically like debt. Whether to include them depends on the purpose of the analysis.
If you are comparing retailers with large leased store networks, ignoring lease liabilities can understate fixed financial commitments. If you are comparing businesses where leases are immaterial, the effect may be negligible.
Consistency matters more than ideological purity. Define the measure and use the same approach across comparable companies.
Debt-to-equity for banks and insurers
Banks and insurers require a different framework. Their liabilities are deeply integrated into the business model, and regulatory capital measures are more relevant than a simple industrial debt-to-equity ratio.
For banks, investors usually focus on common equity tier 1 capital, risk-weighted assets, asset quality and liquidity. For insurers, solvency ratios and the quality of investment portfolios matter more. Applying a generic debt-to-equity threshold can create false alarms or false comfort.
A practical stress test
Rather than asking whether leverage is high today, test what happens if business conditions deteriorate.
Take a hypothetical company with:
- $1.2 billion of debt;
- $300 million of cash;
- $450 million of EBITDA;
- $90 million of annual interest expense;
- $700 million of book equity.
Debt-to-equity is about 1.7x. Net debt to EBITDA is 2.0x. Interest coverage using EBITDA is 5.0x before depreciation effects.
Now stress EBITDA down by 35% to roughly $293 million while interest expense stays unchanged. Net debt to EBITDA jumps above 3.0x and coverage weakens sharply. The balance sheet did not change overnight; the earning power behind it did.
This is why cyclical businesses should be evaluated on trough or normalized earnings, not only on current-year numbers.

How to read the debt footnote
The balance sheet gives the total. The debt footnote gives the risk.
Look for:
- fixed versus floating rates;
- maturity dates;
- secured versus unsecured debt;
- covenants;
- credit facilities and unused capacity;
- convertible features;
- currency exposure;
- guarantees and subsidiary obligations.
This is especially important for companies with complex financing. A headline debt number cannot tell you whether refinancing is comfortably spread over ten years or concentrated in the next twelve months.
Three common investor mistakes
1. Comparing unrelated industries
A leverage ratio only becomes useful when compared with businesses that share similar economics.
2. Ignoring the direction of travel
A company moving from 3.0x to 2.0x leverage may be improving quickly. Another moving from 0.8x to 1.6x may be taking on increasing risk. The trend often matters more than the snapshot.
3. Treating debt as bad by definition
Debt can lower the cost of capital, fund productive investment and improve returns to equity holders. The problem is not debt itself. The problem is debt that exceeds the resilience of the underlying cash flows.
Debt-to-equity and valuation
Leverage also changes valuation. Equity value sits below debt in the capital structure. When enterprise value stays constant, more net debt generally means less value attributable to common shareholders.
This is why equity investors should not compare P/E ratios alone when capital structures differ significantly. Enterprise-value-based multiples can sometimes improve comparability, although they come with their own limitations.

A better leverage checklist
Before concluding that a company is conservatively or aggressively financed, answer these questions:
- What exactly is included in debt?
- Why is book equity at its current level?
- What is net debt to normalized EBITDA?
- How strong is interest coverage?
- How much debt matures in the next three years?
- Is the debt fixed-rate or floating-rate?
- How much cash and committed liquidity is available?
- What happens if EBITDA falls 20%, 30% or 40%?
- Are covenants likely to become restrictive?
- Would management need to issue equity in a downturn?
Bottom line
Debt-to-equity is useful because it forces investors to look at the relationship between lenders and owners. It becomes dangerous when treated as a complete measure of financial risk.
The most robust analysis combines debt-to-equity with normalized earning power, net debt to EBITDA, interest coverage, liquidity and debt maturities. A high ratio can be perfectly manageable for a stable cash-generating business. A modest ratio can be dangerous for a cyclical company with weak coverage and near-term maturities.
The right question is therefore not “what debt-to-equity ratio is good?” It is: how much leverage can this particular business carry through a bad cycle without losing strategic freedom?

How leverage changes shareholder outcomes
Debt is not just a solvency variable. It changes the distribution of outcomes for common shareholders. When operating performance is strong, fixed debt claims can amplify returns to equity because lenders do not participate in all upside. When earnings weaken, the same fixed claims absorb cash before shareholders receive anything.
This asymmetry is why leverage can make an ordinary business look extraordinary during a boom and fragile during a downturn. Investors should therefore distinguish between business volatility and equity volatility created by financing.
A simple two-company comparison
Consider two hypothetical firms with identical operating assets worth billion. Company A uses 0 million of debt and .7 billion of equity. Company B uses .2 billion of debt and 0 million of equity. If enterprise value rises by 20%, both businesses gain the same amount in absolute value, but Company B’s equity holders experience a much larger percentage gain because the debt claim remains fixed.
The reverse is also true. If enterprise value falls sharply, Company B’s equity absorbs the decline after debt is accounted for. This is the core reason why leverage magnifies both upside and downside.
What management behavior tells you about debt risk
Numbers matter, but capital-allocation behavior can be equally revealing. A management team that pays down debt during strong years creates optionality. A team that increases leverage to fund expensive acquisitions, large dividends or buybacks at high valuations may be using the balance sheet to manufacture short-term per-share growth.
Watch whether management changes behavior as leverage rises. Does it suspend buybacks? Sell non-core assets? Extend maturities early? Or does it continue distributing cash while refinancing risk builds? Those decisions often reveal more about financial discipline than a single ratio.
The ratio belongs inside a full stock-analysis process
Debt-to-equity is most useful when it is treated as one checkpoint, not as a ranking system. First understand the business model and cyclicality. Then examine cash conversion and normalized earnings. After that, test leverage and liquidity. Only then should valuation multiples be trusted.
This sequence prevents a common mistake: calling a stock cheap because its P/E is low while ignoring that debt holders have an increasingly large claim on the same operating cash flows.
