Short Selling Explained: Borrow Fees, Locates, Recalls and the Mechanics of a Short Squeeze

Updated August 23, 2026. Short selling is often described as buying in reverse. That is too simple. A long investor buys shares and can usually wait. A short seller borrows shares, sells them, pays financing costs, faces recall risk and can be forced to cover at the worst possible moment.

That is why a short seller can be fundamentally right about a company and still lose money. The thesis has to survive not only the stock price, but also borrow availability, fees, margin and market structure.

What actually happens when you short a stock?

In a conventional short sale, the broker borrows shares from a lender and delivers them to the buyer after you sell. You now owe equivalent shares back to the lender.

If the stock falls, you can repurchase the shares more cheaply and return them. If it rises, buying them back costs more. The asymmetry is important: the maximum gross gain on a simple short is roughly 100% before costs, while the theoretical loss is unlimited.

What is a locate?

Before many U.S. short sales are executed, the broker must have reasonable grounds to believe the shares can be borrowed and delivered. This is commonly called a locate.

A locate is not the same thing as guaranteed future borrow. In easy-to-borrow stocks, availability can feel invisible. In crowded or low-float stocks, that availability can disappear quickly.

Easy-to-borrow versus hard-to-borrow

Large liquid stocks with substantial institutional ownership are often cheap to borrow. Small caps, recent IPOs, heavily shorted names and stocks with limited free float can become hard to borrow.

The stock-loan market has its own supply and demand. A company’s share price can remain unchanged while the cost of carrying a short rises dramatically.

Borrow fees are a real return hurdle

The borrow fee is usually quoted as an annualized rate on the market value of the short position. A rough approximation is:

Daily borrow cost ≈ short market value × annual borrow rate ÷ 360 or 365

A $50,000 short with a 30% annualized borrow fee costs roughly $15,000 per year before rate changes and other expenses. The exact broker methodology differs, but the point is simple: carrying cost can overwhelm a slow-moving thesis.

Why borrow rates can explode

Borrow supply often comes from institutional portfolios, custodians, ETFs and eligible margin accounts. Demand comes from short sellers. When demand for borrowed shares exceeds available inventory, lenders can charge much more.

A position that began with a low fee can therefore become expensive while it is open. The expected return deteriorates even if your view of the company has not changed.

Dividends are another short-selling cost

If a stock pays a dividend while you are short, the lender remains economically entitled to that dividend. The short seller generally owes a payment in lieu of the distribution.

Special dividends and other corporate actions can create additional obligations. Short sellers need to understand not just the price thesis but everything the borrowed security may distribute.

What is a recall?

A lender can ask for its shares back. The broker may find replacement borrow, but if it cannot, the short seller can be required to cover.

This is a key difference from a long position. A long investor normally controls when to sell. A short seller depends on continuing access to someone else’s shares.

Forced buy-ins remove timing control

If shares cannot be delivered or replacement borrow cannot be found, a buy-in may occur. Shares are purchased in the market to satisfy the delivery obligation.

That purchase can happen at a terrible price. “I will wait for the fundamentals” is not always an available option for a short seller.

Margin makes the path matter

Short positions require collateral because the broker faces increasing risk as the stock rises. A rising price increases the market value of the short liability and can create additional margin requirements.

This path dependency is central to squeezes. Losses create margin pressure, margin pressure creates covering, covering creates buying and that buying can push the stock even higher.

How a short squeeze actually works

  1. A catalyst or buying wave pushes the stock higher.
  2. Short sellers incur mark-to-market losses.
  3. Risk limits, stops or margin requirements force some shorts to cover.
  4. Covering requires buying shares.
  5. The additional demand pushes price higher.
  6. More shorts become stressed and cover.

The loop continues until forced buying is exhausted or enough new sellers enter the market. High short interest can increase the fuel, but it does not guarantee a squeeze.

Short interest is not enough

Twenty percent short interest in a highly liquid mega-cap is very different from 20% in a thin stock with a tiny effective float. I want to know the free float, average volume, days to cover, borrow fee, utilization and upcoming catalysts.

Days to cover

Days to cover is commonly calculated as short interest divided by average daily trading volume. If 10 million shares are short and average daily volume is 2 million, the ratio is five days.

The measure is crude because volume can surge during a squeeze and not every traded share is available for covering. It still gives a useful sense of how crowded the exit may be.

Free float matters

A company can have a large share count while only a much smaller portion trades freely because founders, insiders or strategic holders control the rest. Squeeze risk should be assessed against the effective float rather than only shares outstanding.

Options can accelerate a squeeze

Call buying can create additional mechanical demand when dealers hedge option exposure by buying stock. This can interact with short covering and create a stronger feedback loop.

The effect depends on strikes, maturities, open interest and dealer positioning. A large number of calls does not automatically mean dealers are positioned in a way that forces buying.

Bad companies can still be dangerous shorts

Weak fundamentals do not guarantee a falling share price. A heavily shorted company can rally on refinancing, an asset sale, an acquisition rumor, a strategic investment or simply a better-than-feared quarter.

The worse expectations become, the lower the hurdle for a positive surprise. A good short thesis therefore needs a catalyst and financing-runway analysis, not merely a negative view of valuation.

Fraud shorts and valuation shorts are different

A suspected fraud may have a discrete catalyst involving auditors, regulators or financing markets. An overvalued but high-quality company can remain expensive for years. Valuation shorts are particularly dangerous because there may be no forced reason for the market to reprice on your timetable.

Position sizing is more important than conviction

Because losses are theoretically unlimited and prices can gap through stop levels, short positions generally require conservative sizing. A position that is small enough to survive a violent squeeze gives the thesis time. An oversized position can force an exit before the analysis has a chance to be right.

Common short-selling mistakes

  • Ignoring the borrow rate because it is low today.
  • Treating a locate as guaranteed future borrow.
  • Using short interest without analyzing free float.
  • Shorting only because valuation is high.
  • Holding oversized positions through binary events.
  • Assuming a stop guarantees the execution price.
  • Ignoring dividends and corporate actions.
  • Underestimating option-driven hedging.

A practical checklist

  1. Define the fundamental thesis.
  2. Identify the catalyst and expected timeline.
  3. Check current borrow availability and fee.
  4. Estimate carrying cost over the expected holding period.
  5. Measure short interest against free float.
  6. Calculate days to cover.
  7. Review option positioning and major events.
  8. Choose a position size that survives an extreme squeeze.
  9. Define what invalidates the thesis.

Short selling is a financing and market-structure trade layered on top of a fundamental view. The short seller has to be right about the company, the timing, the borrow market and the position size.

Locates, borrow fees, recalls and buy-ins are not administrative details. They are part of the investment case. Once you understand that, short squeezes become easier to interpret: crowded positioning collides with limited liquidity and forced risk reduction.

Splits, spin-offs, special dividends and tender offers can complicate borrowed positions. The short seller may owe economic equivalents of distributions and should review broker treatment before holding through unusual corporate events.
